With the game heading for a penalty shoot-out Aland's Jimmy Sundman broke Manx hearts with a late strike.
Kevin Manning's side will now face Guernsey in the bronze medal play-off on Friday.
Manning told BBC Isle of Man: "The lads are very disappointed not to make the final but we've got to pick ourselves up and give it everything we've got against Guernsey."
